Taxability of Compensation for Surrender of Litigative Rights: ITAT Mumbai Deletes ₹55.75 Crore Addition
Introduction and Executive Summary
In a significant judicial pronouncement, the Income Tax Appellate Tribunal (ITAT), Mumbai Bench, has elucidated the tax implications surrounding the receipt of compensation in exchange for the relinquishment of litigative rights. The case of Ramesh Seth Vs National Faceless Appeal Centre (ITAT Mumbai), bearing Appeal Number ITA No. 3663/Mum/2025 and decided on 07/09/2026, brings to the forefront the intricate distinctions between an actionable claim, a mere right to sue, and the applicability of the residuary provisions of the Income Tax Act, 1961.
The core controversy revolved around an amount of ₹55.75 crore received by the assessee following a Deed of Assignment executed in June 2008. The Revenue authorities had classified this receipt as "Income from other sources" under Section 56 for the Assessment Year (AY) 2009-10. However, the Tribunal categorically rejected this classification, ruling that the surrender of rights, whether viewed as an assignable beneficial interest or a mere right to sue, inherently retains a capital character and cannot be arbitrarily taxed under the residuary head of income.
This comprehensive analysis delves into the factual matrix, the arguments presented, and the Tribunal's rationale in distinguishing between capital receipts and revenue income within the context of protracted property disputes.
Factual Matrix of the Dispute
Genesis of the Partnership and Property Dispute
The origins of the dispute trace back to a partnership firm named M/s S.P. Building Corporation, established via a Deed of Partnership dated 30.01.1974. The founding partners were late Shri Samrathmal Phoolchand Seth, Shri N.J. Gamadia, and Shri Oomar Ahmad. A prime piece of real estate, Plot No. 14, Mahalaxmi Estate, located at Carmichael Road, Mumbai, was infused into the partnership firm by Shri N.J. Gamadia.
Following the retirement of Shri Oomar Ahmad on 02.08.1976, the firm continued its operations with the remaining two partners. Eventually, severe disagreements erupted regarding the dissolution of the partnership and the ultimate ownership and administrative control of the Carmichael Road property. This conflict culminated in Shri N.J. Gamadia filing Suit No. 783 of 1987 before the Hon'ble Bombay High Court, praying for the dissolution of the firm and the restitution of the property's title in his name.
Despite the demise of Shri N.J. Gamadia in 2002, the litigation was sustained by his legal heirs. During this period, the property remained under the administrative custody of the Court Receiver. No developmental rights had been transferred, and the competing ownership claims remained unresolved and sub judice.
The 2006 Agreement with HDIL
While the civil suit was actively pending, late Shri Samrathmal Seth, acting in the capacity of the proprietor of M/s S.P. Building Corporation, executed an agreement dated 14.07.2006 with Housing Development and Infrastructure Ltd. (HDIL). The total consideration agreed upon in this document was ₹69 crore. Out of this aggregate sum, HDIL was mandated to disburse ₹13.25 crore directly to the tenants and other occupants, leaving a net receivable consideration of ₹55.75 crore for the assessee.
Adhering to the mercantile system of accounting, the assessee recognized this transaction during the financial year 2006-07. In the income tax return filed for AY 2007-08, the assessee categorized the transaction under the head "Capital gains." The cost of acquisition as of 01.04.1981 was pegged at ₹11.85 crore. After applying the relevant indexation benefits, the indexed cost of acquisition was calculated at ₹61,50,15,000, resulting in the declaration of a long-term capital loss amounting to ₹5,75,15,000. It is crucial to note that the transaction was fully disclosed to the Income Tax Department, and the dispute solely pertained to its legal characterization and the appropriate year of taxability.
The 2008 Deed of Assignment
Subsequent to the initial agreement, a formal registered Deed of Assignment was executed in June 2008. This document became the focal point of the Revenue's assessment proceedings for AY 2009-10.
