Documented Loan Transactions Prevail Over Search-Based Additions: ITAT Mumbai in ACIT-25(3) Vs Shri Vashu Bhagnani

Overview of the Case

The Income Tax Appellate Tribunal (ITAT), Mumbai Bench "F", comprising Judicial Member Shri C.N. Prasad and Accountant Member Shri N.K. Pradhan, delivered its ruling in ITA No. 5648/MUM/2016 on 30 May 2018, pertaining to Assessment Year 2007-08. The Tribunal dismissed the Revenue's appeal, thereby affirming the Commissioner of Income Tax (Appeals)'s order that had deleted additions of Rs. 50,00,000 on account of alleged bogus unsecured loans and Rs. 4,50,000 on account of related interest expenditure.

The case centered on whether a documented, banking-channel loan transaction — fully repaid years before any search action — could be treated as a mere accommodation entry solely on the basis of third-party statements recorded during a search operation conducted much later.

Background and Factual Matrix

The assessee, Shri Vashu Bhagnani, proprietor of M/s Pooja Construction, was engaged in the business of film production and real estate construction — activities known to involve significant external financing. During financial year 2006-07 (Assessment Year 2007-08), the assessee received an unsecured loan of Rs. 50,00,000 from M/s Daksh Diamonds.

The Assessing Officer (AO) received intelligence from the Investigation Wing of the Income Tax Department that a search and seizure operation had been conducted on the Bhanwarlal Jain Group on 03.10.2013, during which it was found that Shri Jain and his associates allegedly operated various benami concerns — including M/s Daksh Diamonds — and provided accommodation entries in the form of unsecured loans, deposits, and purchase entries to numerous parties, in exchange for equivalent cash receipts.

On the basis of this information, the AO issued a notice under Section 148 of the Income Tax Act, 1961 on 28.03.2014, reopening the assessment. Relying primarily on statements recorded under Section 132(4)/131 during the course of the search proceedings, the AO made:

  • An addition of Rs. 50,00,000 — treating the unsecured loan as a bogus accommodation entry
  • An addition of Rs. 4,50,000 — disallowing the interest expenditure claimed on the said loan

Documentary Evidence Submitted by the Assessee

The assessee furnished a comprehensive paper book before the AO and the CIT(A), consisting of:

  1. Ledger Confirmation from M/s Daksh Diamonds
  2. Bank Statement of Daksh Diamonds
  3. Income Tax Return of Mr. Ritesh Siraya (Proprietor, Daksh Diamonds) for AY 2007-08
  4. Financial Statements of M/s Daksh Diamonds for AY 2007-08
  5. Ledger Account of M/s Daksh Diamonds for the period 03.07.06 to 06.09.10
  6. Profit & Loss Account, Balance Sheet, and Income Tax Return of the assessee for AY 2007-08

The assessee additionally pointed out that his own capital stood at Rs. 15.93 crores and he had a bank loan of Rs. 4.19 crores during the relevant year, and that he had paid income tax of Rs. 45.80 lacs in AY 2007-08 — making it implausible that he would resort to accommodation entries for a relatively modest sum of Rs. 50 lakhs.

The assessee also highlighted that:
